It tries image settings from the sharpest to the smallest and keeps the best one under your limit. 1 KB is counted as 1,000 bytes, so the file also passes strict checks.

What if the PDF cannot get that small?

You get the smallest possible version and a note. Allowing pages to become images can shrink it further, but the text can then no longer be selected.
